I don't think it's that unreasonable to believe Oswald's children died in Mexico. The title of the game is still 'Amnesia', so it could be possible that Oswald forgot his children were even dead. When he wakes up, all he can remember is that his children are in trouble, and they seem to be missing, which is why he goes out looking for them. I find the image with the photos on the wall interesting. Is that a window or a mirror? It looks kinda like a mirror but I guess then you would be able to see the character which is very unlikely.
